i would paint all the walls an off white or magnolia, but paint the wall where the fire place is a nice brown, i dont know where you are but here in the uk there is a nice brown called 'cookie dough', i have it in my living room so take a look.

It's quite dark at the moment so I would paint everything white to start off with and from there decide what colours to go for!
The floor looks great and the fire place as well, maybe the tiles needs to be updated, good luck with your renovation!

If you want to keep the rug you could pick a neutral colour from there for the wall. I like your wing armchair - it would look great covered in a cream slipcover. (Like something from these pics http://littlegreennotebook.blogspot.com/2009/05/wing-chairs.html). One way to draw attention to the bay window would be to put up some beautiful curtains and then put two armchairs in front of it.

I would just go for white throughout - the perfect canvas. And I would stick to white for most furniture too, or light colours anyway. As for a rug, I would for something soft - like a natural fibre rug. You can get pretty large/cheap ones from Ikea that would work great.

There is great potential in this room and the wooden floor looks good! I would paint the whole room in a light colour and maybe use wallpaper on one wall, the one to the right of the main door, it's an easy way to give colours into room (and change it if you don't like it!).
I think a L shaped sofa would fit in quite well, in a bright colour if you're brave or creamy/browny if you want to be safe!
The picture you got above the fire place would look great after the transformation as well I think.
